We normally build assemblies to customer order only however if production are quiet we may also build the same item as stock. If we receive a customer order for say a quantity of 2 but we have 1 in stock and therefore one to build from scratch how is the best way to handle this within mrp?

You just need to create a work order to build one more. You can do that as a CustomerWorkOrder via the customer order (The CustomerWorkOrder quantity does not need to be the same as the customer's order quantity)
Or you could just do a BuildForStock Work Order to put one more into stock.
Either way the result is that you'll have two in stock which you can ship via the customer's order.

If I am building for stock do I have to make the complete item a closed sub-assembly. Presently we build any stock items as orders to ourselves but I'm sure this is not the best way to do it.

CSAS would usually only be used for sub assemblies - sub assemblies used within other assemblies.
The finished product shipped to a customer. Making that a CSAS would not break anything but it wouldn't have any affect so, for clarity, make your top level products ASSY.
